I noticed that the Sugar Connect portal setting is not translating into Outlook and need help figuring out what causes it.
Our setup is this:
However, when in Outlook, the functionality looks like this: 
"Add Sugar as a Contact" should be greyed out/disabled, but when clicking on the button it works.
How do I solve this?

The setting you reference is in relation to how contacts would be synchronized from the saved contacts in Outlook if a user chooses to enable contact synchronization. The second image is Sugar Connect prompting a user to create a new record in Sugar from an email since no current record can be found based on that email address. To my knowledge, there is no way to limit the creation of new contacts from Sugar Connect unless the user belongs to a role that restricts 'Edit' access on the Contacts module.
